Abstract: This paper derives a measure of change in global welfare, and then develops a simple equation for computing the global welfare effect of reduction of bilateral trade costs, such as shipping costs or the costs of administrative barriers to trade. The equation is applicable to a broad class of perfect-competition and monopolistic competition models and settings. We prove that the underlying mechanism driving the result is the envelope theorem. We apply the formula to estimate global welfare gains from reduction of trade costs in the last sixty-five years. We find the estimates to be reasonable and consistent with other estimates in the literature.
